now having:
C2D E4400 2.0Ghz
2GB DDR2 RAM
Nvidia 9400GT 2GB

upgrading to:
C2D E4400 2.0Ghz
4GB DDR3 RAM
NVIDIA 1GB GDDR5 GT440 (or) NVIDIA GeForce GT 630 Synergy Edition 2 GB DDR3

or upgrading to:
core i3 2120
4GB DDR3 RAM
Nvidia 9400GT 2GB

Which seems to be a better option?
If embedded graphics is ignored then any better alternative for processor? with a lower cost or equivalent cost?

Get AMD A10-5800k - 8.4k. It will serve for both gpu and CPU and can run all latest games at 720p mid settings.
Get a compatible mobo -

as your budget permits
Later add some good ram for better performance

Knowing your budget would help better.

If you are planning to add another discrete Graphics card later then get the Corsair CX 430 V2 @ 2.6K.

If I use another discrete gfx card then will the integrated gfx be used?
Very less discrete gpu are supported to be used with the integrated gpu(hybrid crossfire) in A10, best one is HD6670 1GB GDDR5 which shells out for ~5k. If you add any dGPU higher/better than hd6670, the iGPU will not be used.
