I have heard that LCD monitors have a problem displaying anything outside of their native resolutions. Is this true?
I tried using the laptop display screen as a monitor and games were a little blurry at 640x480 or 800x600.
Is this a problem with all LCD monitors?

well, LCD monitors display best at their native resolution, but taht doesn't mean that they won't display any other resolution.

The "blurry effect" depends on the response time of the lcd. maybe the laptop lcd you used for your testing had a slower response time.

I tried out COD UO at 1024x768 and at 800x600 at max settings and Bilinear filtering with no AA.
At 1024x768 the display was crisp but at 800x600 the colors were a little washed out and blurry.
It was the same case even with Halo.

Ghosting was present but that is due to the response time and was there at any resolution.

Also, what do you(Suraj) mean by saying that lcd monitors get customized automatically?
